firstly i am buying cause i cannot get smooth streaming to my ps3 even via ethernet

Have you bought the player? I hope not. Until you KNOW what it can and cannot do.
To answer your questions:
I want to elaborate on the other poster’s Yes to the First point.
- Video will be through HDMI, yes, and you can send Audio to it. But, you will not be able to do HDMI Video+2Ch Audio WITH 5.1 on Optical. Only 1 Digital Audio output stream can be used.
You can do this.
- HDMI to TV (Stereo Audio) Optical Audio will be in Stereo only.
- HDMI to Audio Video Receiver. HDMI Out from AVR to TV. This way you get 5.1 Audio.
The WDTV will not Simultaneously put out 2Channel Audio on HDMI and 5.1 on Optical. This is a limitation of this device for which we are Awaiting a fix. It is possible but WD has probably not enabled it because they don’t want customer support calls as to why Audio keeps coming out of their TV when they have a Home Theater. We can atleast try to request this as an advanced feature if we contact WD and tell them we want this feature.

1080p MKV Playback depends on your Video File. MKV is just a container. Please learn more about Formats, and Level Profiles, Frame Rates, etc. If your 1080p follows Spec, it will play. If its some absurd rip you pirated, chances are it will not play unless it follows spec.
